Family LLC / family limited partnership

· Legal document or tool

Depends on youExperts differ; the right answer depends on your situation.

An LLC or limited partnership holding family assets, often real estate, so parents keep control while gifting ownership slices to heirs.

See it on the Personal Finance & Estate map →

How it works

Parents act as managers and gift non-voting interests to children or trusts. Because a minority, hard-to-sell interest is worth less than its share of the building, appraisers apply discounts, often 20–40%, stretching the exemption. It also centralizes management, adds liability protection and sets transfer rules. Traps: the IRS attacks discounts when parents keep using the assets personally or form the entity near death; and in California, shifting over 50% of control or ownership can trigger Prop 13 reassessment.

Why it matters for you

Depends on you. For a real estate family it bridges running the building today and passing it on gradually, but the tax benefits require strict formalities.

Think of it like

Like a syndication with you as sponsor: the investors hold limited interests, and you keep the controls.

Rules, limits and sources (2026)

Estate of Strangi (2005) and Estate of Powell (Tax Court, 2017) struck down discounts under IRC Sec. 2036; California Revenue and Taxation Code Sec. 64(c)–(d) sets the entity reassessment rules.

Watch out for

Supportable discounts are fought case by case; the IRS proposed limiting them in 2016 but withdrew the rule in 2017. Ask your attorney and appraiser.

Connections (7)

▸Family LLC / family limited partnership is often paired with Irrevocable trustStandard practice

How they connect

Families often put real estate into an LLC, then gift or sell non-voting LLC interests to irrevocable trusts for children. The LLC keeps management with the parents; the trust holds the growing ownership outside their estates, and the minority-interest discount lets more value move per dollar of exemption.

When it applies

Common in real estate families, often combined with GRATs or sales to grantor trusts; attorneys, appraisers and CPAs coordinate it.

How sure?

Tax Court cases such as Estate of Powell (2017) and many IRS audits examine this exact pairing; qualified appraisals document the discounts.

Watch out for

How far discounts survive IRS challenge is case by case; in California, each transfer must also be tracked against Prop 13's change-in-control rules.

▸Buy-sell agreement & key-person insurance sets exit rules for Family LLC / family limited partnershipStandard practice

How they connect

A family LLC's operating agreement typically includes buy-sell terms: who can buy a member's interest at death, divorce, disability or departure, at what price and on what terms. Life insurance often funds the purchase. These rules keep ownership in the family and give appraisers a basis for valuing interests.

When it applies

Written into family LLC and partnership agreements at formation, typically by the family's business or estate attorney.

How sure?

IRC Sec. 2703 limits when a buy-sell price binds the IRS for estate-tax value; family agreements get extra scrutiny.

Watch out for

Whether a family price formula holds up for tax depends on its terms and arm's-length comparisons; Connelly (2024) raised new questions.

▸Family LLC / family limited partnership is gifted in slices using Gift tax annual exclusion ($19,000 in 2026)Depends on you

How they connect

Parents put property into an LLC, then give children small LLC units each year. Because minority, non-voting units can't control or easily sell, appraisers discount them, often 20–40%, so $19,000 of exclusion moves more underlying value. Trap: units must carry real present rights, or the IRS denies the exclusion.

When it applies

Common since the 1990s; the Tax Court's 2002 Hackl decision, affirmed in 2003, denied exclusions for LLC gifts without present rights.

How sure?

IRC Sec. 2503(b); Hackl v. Commissioner (7th Cir. 2003); Price (2010) and Fisher (2010) followed it.

Watch out for

Discount sizes are constantly litigated; Treasury proposed curbing them in 2016 but withdrew the rules in 2017. Ask an estate attorney and appraiser.

▸Family LLC / family limited partnership can trigger reassessment under Proposition 13 (California property-tax cap)Watch out

How they connect

Moving a building into an LLC owned in the same proportions doesn't reassess it, but the owners become 'original co-owners'. Once more than 50% of those interests transfer, cumulatively, including gifts to children, the whole property is reassessed. Anyone gaining over 50% control also triggers it. Protection: track percentages and file BOE-100-B within 90 days.

When it applies

Built into the Revenue and Taxation Code soon after Prop 13 passed in 1978; enforced by the Board of Equalization's Legal Entity Ownership Program.

How sure?

Revenue and Taxation Code Secs. 62(a)(2) and 64(c)-(d); the BOE tracks entity filings and adds penalties for late reports.

Watch out for

Enforcement relies largely on self-reporting; how many entity changes go unnoticed, and whether lawmakers will tighten the rules, are open questions.

▸Family LLC / family limited partnership reports income on LLC & partnership taxation (Schedule K-1)Law or rule (2026)

How they connect

A family LLC with two or more members is taxed as a partnership: it files Form 1065 and California Form 568, pays the $800 California LLC tax, and issues each member a K-1. Each child is taxed on their share even without distributions, and the kiddie tax can tax young children's shares at parents' rates.

When it applies

The default since the IRS 'check-the-box' rules of 1997; family-partnership rules in Sec. 704(e) date to 1951.

The rule

IRC Secs. 701 and 704(e); Treasury Reg. 301.7701-3; FTB Form 568 instructions.

Watch out for

How to allocate income fairly when parents manage the property and children hold most units is a recurring audit issue.

▸Personal guarantee on business loans bypasses the liability shield of Family LLC / family limited partnershipWatch out

How they connect

An LLC shields members from its debts, but a personal guarantee is a separate promise by you to repay the loan if the LLC can't. Commercial real estate lenders often require one, either full or limited to 'bad-boy' acts like fraud. Against that lender the LLC shield does nothing, and the guarantee can bind your estate.

When it applies

Signed at loan closing by the managing member or principals; common in bank and SBA loans, while non-recourse loans usually carry 'bad-boy' carve-out guarantees.

How sure?

Loan and guaranty agreements create direct personal liability; California courts enforce guarantees separately from the borrowing entity's obligations.

Watch out for

California's anti-deficiency rules and guarantor waivers (Civil Code Sec. 2856) are technical; how they apply to a given guarantee needs a lawyer.

▸Estate freezes: GRATs & sales to grantor trusts (IDGTs) often hold discounted interests in Family LLC / family limited partnershipDepends on you

How they connect

Freezes work best with assets that can be discounted and are expected to grow. A family LLC holding a building fits: non-voting minority units are appraised at a discount, then sold to an IDGT for a note or put in a GRAT. Appreciation and cash flow above the note rate shift to heirs. California reassessment rules still apply.

When it applies

A common pairing among estate attorneys since the 1990s, especially for families holding commercial real estate.

How sure?

Cases such as Estate of Strangi (5th Cir. 2005) and Estate of Powell (Tax Court 2017) show IRS attacks under Sec. 2036; well-run LLCs often survive.

Watch out for

How large a discount courts will accept, and how much seed money an IDGT needs, remain unsettled. Attorney and appraiser required.
