Short selling: betting a stock will fall

· Concept

Short selling means borrowing shares, selling them, and hoping to buy them back cheaper later; it profits when a stock falls.

How it works

A short seller borrows shares through a broker, sells them, and must later buy them back to return them. If the price drops from $50 to $30, the gain is $20 a share; if it climbs, losses have no ceiling. Shorts pay borrowing fees and any dividends. When many shorts rush to buy back, a 'short squeeze' can spike the price, as with GameStop in 2021. SEC rules require brokers to locate shares first (Regulation SHO, 2005) and curb it after steep one-day drops.

Why it matters

Shorts help push overpriced stocks down and have exposed frauds such as Enron, but critics say they deepen panics; the SEC briefly banned shorting about 800 financial stocks in 2008.

Think of it like

Like pre-selling a condo you do not yet own, betting you can buy one cheaper before closing.

Facts, rules and data

SEC rules and FINRA's twice-monthly short-interest data. Studies of the 2008 ban found it hurt trading liquidity without stopping the price declines.

Debates and risks

How much short positions should be disclosed is still contested; SEC reporting rules adopted in 2023 have faced delays and legal challenges.

Connections (3)

▸Short selling: betting a stock will fall backfired in GameStop meme-stock squeeze (2021)Fact, law or data

The connection

Short sellers borrowed and sold GameStop shares, betting on a fall; their positions exceeded the tradable float. When buyers pushed the price up, shorts faced losses with no limit and bought back shares, pushing it higher still. Heavy call-option buying may have added a 'gamma squeeze', as dealers bought shares to hedge.

When and why

January 2021; Melvin Capital and other funds on the short side, Reddit's WallStreetBets and Keith Gill ('Roaring Kitty') among the buyers.

How we know

The SEC staff report (October 2021) and exchange short-interest data document the positions, price moves and Melvin's losses.

Debates and risks

How short interest topped 100% of the float, through shares lent and resold more than once, and whether lending rules should be tighter, are still argued.

▸Short selling: betting a stock will fall helped expose Enron's accounting fraud (2001)Fact, law or data

The connection

Short sellers profit only when a stock falls, so they have a reason to dig into accounts others accept. Jim Chanos of Kynikos Associates saw that Enron earned low returns on its capital and generated weak cash, shorted it from late 2000, and shared his doubts with journalists, including Fortune's Bethany McLean.

When and why

New York and Houston, late 2000 to 2001; McLean's March 2001 Fortune article 'Is Enron Overpriced?' raised the first prominent public doubts.

How we know

Chanos described his analysis to Congress in 2002, and McLean has credited the tip; the stock slid for months before the fraud was admitted.

Debates and risks

How much credit short sellers deserve, versus reporters, whistleblower Sherron Watkins and Enron's own trading losses, is debated.

▸Short selling: betting a stock will fall is a core tool of Hedge fundsFact, law or data

The connection

The 'hedge' in hedge fund is the short side: in A.W. Jones's design, short positions offset market swings rather than serving as outright bets on a crash. Long-short stock funds remain a major strategy, and some funds specialize in shorting overvalued or fraudulent companies.

When and why

Jones's fund in 1949; famous short calls include Jim Chanos on Enron (2001) and Hindenburg Research on Nikola (2020).

How we know

Fund disclosures, the SEC's Form PF data and exchange short-interest reports show how heavily hedge funds use short positions.

Debates and risks

Whether short sellers improve markets by exposing fraud or harm companies with attacks; short-sale bans tried in 2008 gave mixed results.
