Loan-to-value (LTV) ratio

· Concept

Fact, law or dataA rule, statute, definition or measured number.

The loan amount divided by the property's appraised value: the lender's equity cushion and one of three tests that size a loan.

See it on the Money & Finance map →

How it works

Example: a $6.5 million loan on a building appraised at $10 million is 65% LTV; the owner's $3.5 million of equity absorbs the first losses. Typical maximums: life companies 50–65%, banks and CMBS 60–75%, bridge lenders up to about 80%. Federal guidelines cap bank loans on improved commercial property at 85%. LTV is fixed at closing on the appraisal, but it moves with value: if the building loses 25%, the same loan becomes about 87% LTV.

Why it matters

It decides how much cash an owner must bring to buy or refinance, and whether a balloon can be refinanced after values drop.

Think of it like

The owner's equity works like a security deposit held for the lender: the bigger it is, the safer the loan.

Facts, rules and data

Appraisals under federal FIRREA rules, the 1992 interagency real estate lending standards, lender term sheets, and CMBS loan tables showing each loan's LTV at issuance.

Debates and risks

Appraisals lag the market, so in a falling market the true current LTV on many loans is likely higher than lenders' books show.

Connections (2)

▸Loan-to-value (LTV) ratio jumps when values fall from rising Cap rates: how real estate is pricedFact, law or data

The connection

Income property is valued as NOI divided by the cap rate. With $800,000 of NOI, a building is worth $10 million at an 8% cap rate but $8 million at 10%. The loan does not shrink, so a $6.5 million loan goes from 65% to about 81% LTV, which can block a refinance.

When and why

Across US commercial real estate as interest rates rose in 2022–23; office cap rates widened the most.

How we know

Appraisals, broker cap-rate surveys and price indexes such as Green Street's show values falling as rates rose; refinance shortfalls appear in servicer reports.

Debates and risks

Few office buildings trade, so true cap rates, and therefore current LTVs, are estimates that appraisals update slowly.

▸Loan-to-value (LTV) ratio is the same yardstick used for Mortgages and the 30-year fixed-rate loanFact, law or data

The connection

Home lenders use the same ratio: loan divided by appraised value. Conventional home loans above 80% LTV usually need private mortgage insurance, and FHA allows up to 96.5%. Commercial lenders stay lower, around 55–75%, because building income is less certain than a household paycheck.

When and why

US home lending since the 1930s; Fannie Mae and Freddie Mac charters require mortgage insurance or other credit support above 80% LTV.

How we know

Fannie Mae and Freddie Mac charters and selling guides, FHA rules, and bank real estate lending standards.

Debates and risks

Whether high home LTVs, which add risk in a downturn, are worth the access to ownership they give is a long policy debate.
